Vatican City makes its own laws, collects its own taxes, maintains its own police department, etc. Yes it is wholly within the country of Italy, and also within the city of Rome. Once you cross the border of Vatican City, (it's a gate really) you are in a separate country.
If Italy suddenly outlawed Muslim worship (not gonna happen, but IF...) then it doesn't affect Vatican City at all. They make their own laws. If the Vatican wants to maintain a Muslim place of worship, they can do it.

I was at the Vatican in 2018 and saw many Muslim men on the grounds who frequented that library
